Many of the weirder and funnier hidden images, like the bearllerina or the weird chef thing, are usually test images meant to test out certain features during development, and sometimes the devs like to fuck around and make the image as stupid looking as possible because it makes it funnier.

8:36 It's worth mentioning that this is actually probably a cheeky reference. There's a mostly unexplained mysterious character within the game itself who seems to be a hacker who occasionally hacks into the TV in the bar and shows up as a hologram.

I think it is worth mentioning, the creepy image found in the Littlebigplanet development disk is actually something that can be made fairly easily in game, for those unfamiliar with LBP, with most of the detail coming from stickers that can be collected and placed on whatever you want. Even the blood splatters, which in all fairness, are supposed to be splotches of red spray paint, avalible in other colors as well, it just always get's used as blood by the community because, well, duh. I think the most likely explanation is just developers dicking around with the in-game level editor and making whatever the hell and someone just quickly whipped up the first thing that came into their head when they saw the spray paint stickers or something and left it in the files as like an inside joke or something
