I would not use water when sanding down the rust, even if not visible there will be small amounts of water in the metal. The spot will keep on rusting over time after the paint has been applied due to the moisture stuck under the paint. Rust needs either oxygen or water or both to keep on developing. Using water when wet sanding will most likely make it boubble up after some time.

3.sand
4.touch up paint Does this sound correct?

When you sanded it before applying the paint, the area around the chip was dull and scratched. However, when you applied the paint, all of the dullness/scratches has gone and you were suddenly only had the chip to paint - why?

I never did such work, but I think it could be better using a tool called 'Sanding Pen' instead.
And music is too loud.

I have a 1/2 size (slightly bigger) rust spot where the paint flaked off the car hood down to bare metal. It's smooth metal, but starting to turn a rust color in spots. Can I use rubbing compound to remove the rust before I paint it with touch up paint. If yes, will Isoproply alcohol remove the compound so that I can now paint it. Thanks....

I would prefer to use that rust gel remover instead of sanding. It usually works instantly and then you don’t need to worry about sanding.

Should I do this on scratches? I can't tell if the clear coat is thin or not since the car is old an abused. Idk if simply buffing is a good idea.

What grit of sand paper you used to smooth after the base coat? I have a black tundra and Toyota dealer gave me a 2 paint . A black base coat and another clear coat with glitter. Can I also sand the base coat to smooth it out before I put the 2nd paint?

Once the rust was removed you had a bare metal to work with hence I can't understand why you overlooked applying the primer first ?
