This is honestly one of the most nuanced and story-rich scenes in the entire film.
On the one hand, it is what it is on the surface: An extreme test of loyalty and morality of being in that type of position. Will you sacrifice everything, even what is dear to you, for the cause?
But then, if you take into account the entire film, a different dimension also opens itself up. Because we know now that Arthur is corrupt at this point, and he is set in his old ways, and potentially always has been corruptible, it opens up questioning to how good of a test this actually is. You know, is this kind of loyalty actually right? Is it right for an officer in this position to sacrifice their own humanity for a cause? Arthur himself becomes corrupt for Valentine's cause, and "shoots the dog", the dog being his fellow Kingsmen and the world he vowed to protect.

Eggsy being different also shows his moral codex is different, making him uncorruptible. Not despite his inability to sacrifice what is dearest to him, but precisely because of it.
Arthur's version of the test is one that endorses burning your comrades for a cause, when that exact ideology causes his downfall. Eggsy is a good man who disobeyed an order to remain a good man, and that is what allowed him to thwart Valentine in the end. Arthur was a good man who became lost to an ideology and thus lost his good character for it, and he ends up paying the consequences.

shooting can show your unwavering willingness to carry out orders. but also your lack of loyalty to your dog/comrades cause you just shot them.
not shooting does the opposite, not following orders, or loyalty above all.
and the movie does a really good job, at going back and forth, not letting you know which one is the correct answer, cause of the grenade sacrifice, and merlin's pointing out they let one of their own die. while arthur really doesn't care, as long as it goes his way.

I don't see how this equates to what they were trying to test. They have candidates shoot their dog (without knowing it's a blank) to make sure they're willing to let their teammates die for the cause, but that's completely different from killing them yourself when there isn't anything at stake except your job.
