Certificate of Deposit is a fixed income asset that can be beneficial when added to a well-balanced portfolio. Understanding Certificate of Deposit Ladder or CD Ladder and using it in an unpredictable environment can often help to reduce our risk of being locked in a low-interest paying CD account.
The interest rate has been falling for a while and banks have responded to it by only offering rates that are low. If an investor is seeking a Certificate of Deposit that returns 2% (which is low) in this economy, that investor must be willing to invest in long term CDs (5 - 10yrs). In my opinion, that is a long time to invest in an account that only returns 2%. The economy will not remain in this low-interest environment and interest rates will rise with time. If locked in a CD for 10 years and interest rates start to rise to 2% or 3%, by the time the CD matures, the money would have lost some value to inflation.
To minimize this interest rate risks, Certificate of Deposit Ladders can be used to invest so that a portion of the total amount invested will often be reinvested at the current interest rates instead of being locked in a long-term, low-paying CD.
